A city inspector told us that the conduit at a light niche must be sealed with caulking. Has anyone heard of this before? I know the ground connection must be potted, but I have never heard of anyone sealing the conduit itself where the light wire runs up to the junction box. The code seems ambiguous on the issue, please let me know if this is right or is there some reason this should not be sealed.

If I understand correctly where you're talking about mine is not sealed. That doesn't matter, though. If the inspector says it's got to be sealed then you've got to seal it. "Da rules" vary from city to city and county to county. It may very well be part of your local code.
I can't think of any reason why sealing conduit would be a negative thing.
